It's possible and when I get loco installed on this PC I'll show a few screenies of how ugly it looked with a train on tramtracks (requires adjusting the position of each vehicle that will use the tram track. The best solution is to have station look like a road. having a truck and train use same track/road required vehicles written for the type. The theory is great but I couldn't code it.( doesn't mean it can't be done... just I couldn't) I would like the mod and use it as I lived in a couple towns that had trains running through the streets..( quite a dangerous thing to live with )
One point to add to this would be a train speed limit as vehicles and pedestrian tend to get hit by trains not stopping in a short distance... Train speeds in towns where I lived was 5 MPH.
You can temporarily lower the land and use a specific bridge to limit a train's speed. Zimmlock did this to make the B-1 Boxcabs move very slowly across the steel plant.
Re: Locos on roads, EDS did this with his Valuables Mod V3.0. I'm not sure how EDS converted steam locos to run on tram tracks as I am not a modder.

One major problem with trains on tram tracks is obvious: They are often too big because trams have two tracks in the same width trains occupy only one. But it's possible to convert narrow gauge trains. There is an online converter on my site at http://locomotion.aus.ch/#XML-Tools to do this. You'll find some pictures of converted objects there as well.
I did not use or work on it myself for quite some time, thus if you use it do it at your own risk... ;-)
As I said, EDS has done this with steam trains. He obviously converted them and made them smaller. The "Jinty" is an example. Other Locos could be made smaller and I'm sure it would work. Although I'm beginning to wonder if all this is worth the effort. After all, they would only be a novelty. and considering the speed limit that may be implemented, well.....I just don't think it's worth it. But that's just my opinion.
I would agree with signals. Maybe they could be made into intersections with stoplights to add to the realism

All three maybe.
Yellow double stripe for the U.S players.
White stripe for the U.K players.
Blank for Testing? Idk what blank could be.
